Variance by the Itô Isometry

Let WtW_t be a standard Brownian motion. The variance of ∫0tWs dWs\int_0^t W_s\,dW_s has the form kt2kt^2 for a constant kk. Find kk.

Work it out, then compare with the answer.

SolutionShow the worked solution

Key idea. For an adapted integrand ff with E∫0tfs2 ds<∞\mathbb{E}\int_0^t f_s^2\,ds<\infty, the Itô integral ∫0tfs dWs\int_0^t f_s\,dW_s has mean 00. The Itô isometry then gives

Var⁡(∫0tfs dWs)=E[(∫0tfs dWs)2]=∫0tE[fs2] ds.\operatorname{Var}\Big(\int_0^t f_s\,dW_s\Big)=\mathbb{E}\Big[\Big(\int_0^t f_s\,dW_s\Big)^2\Big]=\int_0^t \mathbb{E}[f_s^2]\,ds .

Here fs=Wsf_s=W_s is adapted. It is square-integrable because E∫0tWs2 ds=∫0ts ds<∞\mathbb{E}\int_0^t W_s^2\,ds=\int_0^t s\,ds<\infty. So the integral has mean zero, and

Var⁡(∫0tWs dWs)=∫0tE[Ws2] ds=∫0ts ds=t22.\operatorname{Var}\Big(\int_0^t W_s\,dW_s\Big)=\int_0^t \mathbb{E}[W_s^2]\,ds=\int_0^t s\,ds=\frac{t^2}{2}.

Alternative. Itô’s formula gives d(Wt2)=2Wt dWt+dtd(W_t^2)=2W_t\,dW_t+dt. Hence

∫0tWs dWs=12(Wt2−t).\int_0^t W_s\,dW_s=\tfrac12\big(W_t^2-t\big).

Write Wt=t ZW_t=\sqrt t\,Z with Z∼N(0,1)Z\sim\mathcal{N}(0,1), so that Var⁡(Wt2)=t2(E[Z4]−1)=2t2\operatorname{Var}(W_t^2)=t^2\big(\mathbb{E}[Z^4]-1\big)=2t^2. The variance is therefore 14⋅2t2=t2/2\tfrac14\cdot 2t^2=t^2/2.

k=12\boxed{k=\tfrac12}

The same idea with a twist. Each solution gives only the changed step.

Variation 18.8a

Let WtW_t be a standard Brownian motion. The variance of ∫0tWs2 dWs\int_0^t W_s^2\,dW_s has the form kt3kt^3 for a constant kk. Find kk.

Work it out, then compare with the answer.

Solution

The integrand Ws2W_s^2 is adapted. It is square-integrable because E[Ws4]=3s2\mathbb{E}[W_s^4]=3s^2. Write Ws=s ZW_s=\sqrt s\,Z with E[Z4]=3\mathbb{E}[Z^4]=3. The integral has mean 00, and the isometry gives

Var⁡(∫0tWs2 dWs)=∫0tE[Ws4] ds=∫0t3s2 ds=t3.\operatorname{Var}\Big(\int_0^t W_s^2\,dW_s\Big)=\int_0^t \mathbb{E}[W_s^4]\,ds=\int_0^t 3s^2\,ds=t^3.
k=1\boxed{k=1}
Variation 18.8b

Let WtW_t be a standard Brownian motion, and let Xt=∫0ts dWsX_t = \int_0^t s\,dW_s. The variance of XtX_t has the form kt3kt^3 for a constant kk. Find kk.

Work it out, then compare with the answer.

Solution

The integrand ss is deterministic, so Xt∼N(0,∫0ts2 ds)X_t\sim\mathcal{N}\big(0,\int_0^t s^2\,ds\big). Its variance is

Var⁡(Xt)=∫0ts2 ds=t33.\operatorname{Var}(X_t)=\int_0^t s^2\,ds=\frac{t^3}{3}.
k=13\boxed{k=\tfrac13}
